Alliance Research downgrades CIMB To Hold, cuts target price to RM7.92

KUALA LUMPUR (May 2): Alliance Research has downgraded CIMB Group Holdings Bhd to a Hold from Buy and cut it target price for the stock to RM7.92 from RM8.80 previously following a report that that Bank of Indonesia (BOI) was planning to impose new caps on single shareholder stakes in the country's commercial banks as early as next month.

The research house it viewed this development to be potentially negative for CIMB and Maybank, given their majority stakes in the respective Indonesia banks.

At present, CIMB owns 96.9% of CIMB Niaga while Maybank owns 97.5% of Bank Internasional Indonesia (BII).

Therefore, the implementation of this regulation could force these banks to pare down their stakes in respective Indonesian subsidiaries and dampen their earnings prospects, it said in note April 30.

“Among the two domestic banking giants, we expect CIMB to be more severely impacted, given that CIMB Niaga’s significant contribution to the group’s bottomline and to remain its key earnings driver going forward.

“For FY11, CIMB Niaga contributed about 30% of CIMB’s PBT while BII contributed 5% of Maybank’s PBT, respectively,” it said.

Oldtown shares at record high

KUALA LUMPUR (April 20) : Oldtown Bhd shares rose 4% to reach its highest since the coffee manufacturer and café operator’s listing in July 2011 after Alliance Research Sdn Bhd initiated coverage on the stock.

Shares of Oldtown climbed six sen to RM1.57 before erasing gains to trade in the red at RM1.50 at 2.41pm. Some 3.6 million shares changed hands.

Alliance analyst Ian Wan expects Oldtown’s earnings to rise at a three-year compound annual growth rate of 26% in anticipation of its café chain and production capacity expansion.

“We initiate coverage on Oldtown with a buy recommendation and target price of RM1.69, based on its 12-month forward price-to-earnings ratio of 13 times,” Wan wrote in a note.

The analyst said Oldtown is also a “good yield play” by virtue of its projected dividend yields of between 4% and 6.6% for financial years ending December 31, 2012 to 2014. This assumes a payout ratio of 50%.

Alliance Research upgrades Affin to Strong Buy, raises TP to RM3.84

KUALA LUMPUR (April 17): Alliance Research has upgraded AFFIN HOLDINGS BHD [] (AHB) to a Strong Buy from Trading Buy previously, and raised its target price to RM3.84 from RM3.50 earlier.

In a note Tuesday, Alliance Research maintained that the group’s transformation story was persistently overlooked by the investment community.

The research house said that given the remarkable turnaround of AHB’s operations, current valuation was compelling, trading at a forward PER of 8.2x and about 28.0% discount against its 2012 book value.

“We believe that the potential for Bank of East Asia (BEA) to increase its stake in AHB is imminent, in view of further liberalisation in the domestic banking sector by BNM in Dec last year with the unveiling of Financial Sector Blue Print.

“Therefore, we maintain that the near term key re-rating catalyst for the group remains BEA potentially increasing its stake in AHB,” it said.

KUALA LUMPUR (April 5): Alliance Research has maintained its Buy recommendation on AMMB HOLDINGS BHD [] with a target price of RM7.40 after AMMB announced on April 4 that it received the Finance Ministry's approval, for the acquisition of a 100% equity interest in Kurnia Insurans.

“We are positive on this deal although pricing remains the key issue. We observe that banking M&A news flow has accelerated recently and has attracted investor interests on the stock.

“We believe that the potential for ANZ to increase its stake in AMMB is imminent. Maintain BUY with a target price of RM7.40,” it said.

RHBCap stake up for sale again?

KUALA LUMPUR: Abu Dhabi’s state investment arm Aabar Investments is said to be finding a buyer for its 25% equity stake in RHB Capital Bhd (RHBCap) that it bought in June last year.

Citing sources familiar with the matter, Reuters reported yesterday that Aabar Investments is engaged in talks with Japan’s Sumitomo Mitsui Banking Corp (SMBC) to dispose of the shareholding in RHBCap.

To recap, Aabar Investments acquired the 25% stake from its sister company Abu Dhabi Commercial Bank (ADCB) for about RM5.9 billion, or RM10.80 per share.

The price valued the block of shares at 2.25 times price-to-book based on RHBCap’s net assets per share of RM4.79 as of March 2011.

However, RHBCap’s share price has declined since then. The banking stock tumbled to a low of RM6.53 in last October from the peak of RM9.98 in last June after both CIMB Group Holdings Bhd and Malayan Banking Bhd terminated merger talks with the group separately.

Based on yesterday’s closing price of RM7.28, Aabar Investments’ stake is worth about RM4.01 billion, nearly 33% below its investment cost of RM5.9 billion.

In terms of valuation, yesterday’s closing price valued RHBCap at 1.43 times book value and a price-earnings ratio (PER) of 10.29 times, against the group’s net assets per share of RM5.09 as of September 2011.

“It is the second cheapest bank in terms of PER and price-to-book valuation, which we believe is unreasonable given that the bank has consistently churned out mid-teen ROE (return on equity),” explained Cheah King Yoong, an analyst with Alliance Research.

Talk that SMBC, which has been issued a commercial banking licence by Bank Negara, is interested to take up an equity stake in RHBCap is not totally new in the industry.

Back in 2007, there was already market talk that the Japanese financial group was eyeing RHBCap to expand its local presence.

“It doesn’t make sense (for Aabar Investments) to sell now as the market price is substantially lower than the price it paid a year ago,” said an analyst.

At face value, Aabar Investments’ loss will be roughly a third of its RM5.9 billion investment, or about RM2 billion based on the three-month volume weighted average price of RM7.16.

In fact, the loss incurred could be even bigger, after taking into account financing costs as Aabar Investments is believed to have taken a loan to finance the share purchase, said analysts.

However, the government of Abu Dhabi, which is the ultimate owner of both Aabar Investments and ADCB, may be willing to hive off the stake held by Aabar Investments at a price below RM10.80 per share.

The share purchase was indeed a left hand to right hand transaction.

Many have viewed Aabar Investments’ share purchase — undertaken when both Maybank and CIMB were keen to merge with RHBCap — as setting a benchmark price-tag for the eventual sale to Maybank or CIMB. However the sale did not take place.

From the Abu Dhabi government’s perspective, the investment costs of RHBCap would just be the price of RM7.20 that ADCB paid in 2008.

Furthermore, the Abu Dhabi government owns a 95.23% equity stake in Aabar Investments, compared with its 64.8% shareholding in ADCB.

Hence, it would be easier for the government to push through the share sale. There are less minorities in Aabar compared with ADCB to account to.

While Aabar Investments may be willing to settle for a price lower than RM10.80, it should be noted that RHBCap’s current share price is near its cost of RM7.20.

In terms of timing, some quarters may wonder why SMBC would want to buy a stake in RHBCap now when the latter is still ironing out the terms for its merger with OSK Holdings Bhd’s investment banking division.

New shares might be issued for the merger exercise that could dilute Aabar Investments’ 25% stake. It is already known that the merger could be a share swap deal, although the pricing and terms are still being discussed.

“A buyer would have to have in-depth knowledge of the RHB-OSK merger to take up the 25% stake, otherwise there is too much uncertainty,” noted one analyst.

Prospective suitors for the 25% stake will be drawn to RHBCap’s relatively cheap valuations and strategic positioning in Malaysia.

However, they will also have to be cautious of the uncertainty following the RHB-OSK merger which could see shareholding dilution.

“OSK Holdings’ team, under Ong Leong Huat, is widely tipped to run RHBCap’s merged investment banking business. However, RHBCap’s existing management, under Kellee Kam, has already been running the group well and rejuvenating it over the last few years ... so where does that leave SMBC? Will it be just a passive shareholder?,” an analyst posed the question.

Still, Alliance’s Cheah sees RHBCap as an attractive merger and acquisition play, more so since he thinks the top three banks, Maybank, CIMB and Public Bank, are unlikely to be up for sale.

“Besides the potential synergistic benefits that could arise from this upcoming merger deal between RHBCap and OSK Holdings, the merger exercise will leapfrog its scale and increase its appeal to potential suitor significantly,” said Cheah.

Cheah highlighted that following the merger, RHB-OSK will be the largest securities firm in Malaysia and the fourth largest bank.

Strong momentum in banking

Banking sector
Maintain overweight: Growth momentum in loan applications and loan approvals moderated in December 2011, declining by 2.1% and 3.4% on a month-on-month (m-o-m) basis to RM63.4 billion (November 2011: RM64.8 billion), RM34.7 billion (November: RM35.9 billion), respectively. We believe the m-o-m moderation in loan applications and loan approvals to be reasonable in view of the shorter working period due to the year-end holidays and festive seasons. On the other hand, loan disbursements surged by 18% m-o-m to RM83.7 billion (November: RM71 billion), indicating continued vibrant lending activities. Supported by strong loan disbursement, outstanding loans for 2011 grew by 13.6% year-on-year (y-o-y) (November: 13%).

Property loans remain the key growth driver, accounting for 41.8% of the year-to-date (YTD) credit expansion, followed by working capital loans (22%). Property loans, the major loan growth driver last year, peaked in 2011, and we expect the increased business loans stemming from the rollout of Entry Point Projects (EPP) under the government’s Economic Transformation Programme (ETP) and the recovery in hire purchase loans to pick up the slack caused by the anticipated moderation in property loans.

Both loan-deposit ratio (LDR) and financial-deposit ratio reduced marginally at 80.9% (November: 81.7%) and 86.7% in December (November: 87.7%).

Deposits rose by 3.1% m-o-m (November: 1.7%). Full-year deposit growth rate improved to 14%, compared with an annualised YTD growth rate of 11.5% in November.

The average base lending rate of the commercial banks remained flattish m-o-m at 6.54%. The average lending rate (ALR) three-month fixed deposit (FD) spread moderated marginally to 2.06% (November: 2.07%). The stagnant ALR three-month FD spread, which serves as a proxy for the sector net interest margin (NIM), has reaffirmed our expectation that NIMs have hit bottom last year and should stabilise or even improve in 2012.

Despite the persistent global uncertainties in the second half of 2011, asset quality for the banks in December improved marginally m-o-m with impaired loan ratio for December lowered at 1.8% (1.9%) and loan loss coverage increased to 99.6% (November: 96.3%). The banking system remained well-capitalised, with the risk-weighted capital ratio and core capital ratio at 14.9% and 12.9% respectively. This implies the domestic banking system is resilient to withstand unanticipated shocks to the financial system, if any. The latest banking statistics have reaffirmed our conviction that the underlying fundamentals of the domestic banking sector remain solid. — Alliance Research, Feb 2

Is the market speculation about RHB Capital wrong?

RHB Capital Bhd (Jan 12, RM7.30)
Upgrade to trading buy from neutral with revised target price of RM8.70: RHB Capital Bhd (RHBCap) and OSK Holdings Bhd jointly announced that they have submitted applications for the proposed merger of businesses between OSK Investment Bank group and RHB Banking group.

No details were given on the pricing and mode of payment of the proposed merger. They are awaiting the approval of Bank Negara Malaysia (BNM) and the Minister of Finance (MoF).

Given that both parties have submitted applications to BNM and MoF, we believe the clouds surrounding the proposed merger are clearing.

Reviewing the past banking mergers, we observe that the proposed merger could be approved by BNM and the details announced at the earliest by March 2012.

We believe that market speculation about RHBCap undertaking a share swap to acquire OSK Holdings has served as a dampener on its share price, as it is expected to be priced at a lower price-to-book value (P/BV) than OSK Holdings. The rumoured share swap seems more favourable to the shareholders of OSK Holdings than RHBCap’s.

However, we believe there is a possibility the merger will be undertaken via a mixture of cash and a share swap and/or at investment banking unit level rather than the listed holding company level. As such, the market speculation may turn out to be untrue. Therefore, RHBCap could attract some buying interest should the actual merger terms turn out to be more favourable to its shareholders than market speculation allows.

As stated in our initiation report dated Dec 14, although we are positive on RHBCap’s fundamentals, we believe the uncertainties surrounding the merger with OSK Holdings will likely cap its share price performance in the near term.

Should the actual merger details prove to be more favourable to shareholders of RHBCap than the market speculation, it could serve as a near-term re-rating catalyst for the group.

With the proposed merger drawing closer, we have removed our 10% discount from our valuation and revise upwards our target price for RHBCap to RM8.70 using the Gordon Growth model (implied 1.5 times FY12 P/BV, 14% return on equity). The 10% discount was imposed previously to reflect the uncertainties surrounding the merger with OSK Holdings.

We have therefore upgraded our recommendation for RHBCap from “neutral” to “trading buy”. — Alliance Research, Jan 12
